Passage Reference
For decades, classical neoclassical economics maintained that public equity markets operate with near-perfect informational efficiency, rapidly and dispassionately incorporating all publicly accessible data into asset prices. Under the foundational formulation of the Efficient Market Hypothesis (EMH), security prices represent unbiased estimates of fundamental value, rendering systematic, risk-adjusted alpha generation mathematically improbable in the absence of illegal insider privilege. Proponents of EMH argued that even if individual market participants were subject to emotional or cognitive heuristics, uncorrelated trading noise would cancel out in the aggregate, leaving prices anchored strictly to discounted future cash flows.
Over the past four decades, however, the ascendancy of behavioral finance has methodically dismantled the core empirical pillars of the classical efficiency paradigm. Rather than observing random walks around intrinsic value, empirical researchers have documented pervasive, statistically robust market anomalies that persist across market cycles. Phenomena such as post-earnings announcement drift—wherein stock prices continue to trend in the direction of an earnings surprise for weeks after public dissemination—and long-term momentum directly contradict the hypothesis of instantaneous informational assimilation.
Behavioral economists attribute these systematic departures from efficiency to invariant human cognitive architecture. Investors systematically anchor on obsolete reference prices, overreact to salient sensationalist headlines, and exhibit herd behavior during market expansions due to institutional incentives that reward benchmark conformity over contrarian prudence. Crucially, behavioral theorists demonstrated that the classical self-correcting mechanism—rational arbitrage—is structurally bounded. When noise traders drive prices far away from fundamental value, rational arbitrageurs face catastrophic short-term margin risks, funding constraints, and agency frictions, preventing them from driving prices back to equilibrium. Consequently, financial markets are not frictionless calculative engines, but reflexive social systems where behavioral feedback loops regularly decouple price from underlying economic reality.
