Passage Reference
In standard macroeconomic models operating under the classical Ricardian equivalence framework, the composition of sovereign debt maturity profiles is considered largely neutral with respect to aggregate demand and long-term interest rates. According to this view, whether a central government finances its fiscal deficit by issuing three-month Treasury bills or thirty-year benchmark bonds, forward-looking economic agents anticipate the future tax liabilities required to service that debt, adjusting their private savings rates accordingly to offset any intertemporal distortion. Under this frictionless baseline, central bank operations that alter the relative supply of short-term versus long-term government debt—commonly termed Quantitative Easing (QE) or Quantitative Tightening (QT)—should exert negligible influence on private borrowing costs beyond signaling the path of policy interest rates.
Empirical investigations in contemporary market microstructure, however, reveal that financial markets are governed by preferred-habitat theory and structural institutional frictions that decisively invalidate Ricardian neutrality. Institutional market participants—such as defined-benefit pension funds and life insurance companies—are structurally compelled by regulatory solvency mandates and asset-liability duration matching requirements to hold long-duration sovereign bonds, irrespective of minute yield differentials. Consequently, the sovereign yield curve does not reflect a frictionless continuum of purely substitutable maturities, but rather segmented markets where local demand and supply imbalances generate distinct maturity-specific term premiums.
When a central bank executes large-scale Quantitative Easing by absorbing substantial quantities of long-dated sovereign debt from secondary markets, it effectively extracts duration risk from private balance sheets. Arbitrageurs cannot instantaneously or frictionlessly counteract this supply shock because institutional capital constraints, regulatory balance-sheet leverage limits, and internal Value-at-Risk (VaR) thresholds circumscribe their risk-bearing capacity. Deprived of sufficient long-duration risk-free assets, institutional investors are forced to reallocate capital into private corporate credit and mortgage-backed securities, compressing corporate credit spreads and lowering the real cost of corporate capital. Thus, far from being a purely symbolic signaling device, central bank balance-sheet manipulation operates as an active, localized liquidity-extraction mechanism whose macroeconomic potency is mediated entirely by structural balance-sheet rigidities.

It can be inferred from the passage that if arbitrageurs possessed unlimited risk-bearing capacity and faced no balance-sheet leverage or VaR limits, Quantitative Easing would:
